Resolution
Note: the solution below refer to SWT Sitefinity authentication. In case the Sitefinity site runs on Sitefinity10.x version or above check what is the Authentication type that is used. The setting can be checked in Administration->Settings->Authentication in dropdown Authentication protocol.

The settings in web.config in section<federatedAuthentication> are incorrect. Setting the urls for "issuer" and "realm" with http://localhost will make Sitefinity resolve the urls automatically so the user will not have to configure them:
<wsFederation passiveRedirectEnabled="true" issuer="http://localhost" realm="http://localhost" requireHttps="false" />

In case the site url is filled into those settings e.g.
<wsFederation passiveRedirectEnabled="true" issuer="http://localhost" realm="http://site.com" requireHttps="false" />

This will cause the problem to appear and the "issuer" needs to be updated with the site URL.
Note the issuer, realm urls may differ based on the authentication settings in the site.
<wsFederation passiveRedirectEnabled="true" issuer="http://site.com/Sitefinity/Authenticate/SWT" realm="http://site.com" requireHttps="false" />
